Looks like the wiring to the temp sender but why is the temp sender coming out of the water neck?

Definetely some type of sender and most likely water related. Interesting location.

That is just a ground wire, no chance of a spark. Replacement is for cosmetic reasons unless you see some fraying on the actual wire and not the green cover.

You can use a small wire loom to clean up the looks, if you prefer.
